current the windows 2003 SBS server has DNS installed. under the dns settings
for the connection the DNS address is: 127.0.0.1.

Should the ISP DNS address be enetered into the DNS settings of the NIC for
the server or should it be left as local (127.0.0.1)?

I'd use the internal DNS for the 1st DNS server i.e. 127.0.0.1 or it's real
IP address (not the loopback) then your ISP's DNS server IP as the secondary
DNS server IP. That way your clients will query the internal DNS server 1st
for local queries, then if that request can't be resolved, it will try the
external DNS servers second.
