Where in the TCP/IP protocol stack does compression occur?

There exists RFC 3173 (IP Payload Compression Protocol) though I don't know
how widely it's implemented.

There is also PPP Compression Control Protocol; see RFC 1962. HTTP sort-of
supports compression by means of the Content-Encoding header; see RFC 2616
sect. 14.11.

The Application level, assuming your application supports
compression.
